The Chile international wanted to link back up with former boss at Barcelona Pep Guardiola.
And despite a £60m deal being agreed, Arsenal’s failure to find a replacement forced him to stay.
Sanchez has no intention to sign a new contract with his deal expiring next summer, meaning he can talk to foreign clubs in January.
While City are expected to return for the 28-year-old, Madrid could also join the race.
According to Spanish outlet Don Balon, Madrid president Florentino Perez has earmarked Sanchez as a target.
A striker is needed at the Bernabeu with a replacement still required for Alvaro Morata.
Karim Benzema’s injury has highlighted their problem up top, and Sanchez would offer versatility too across the frontline.
Others are being looked at too including Timo Werner, Andrea Belotti, Robert Lewandowski and Pierre-Emerick Aubameyang.
